Extracting Tax-efficient Company Cash

If you’re an Irish owner-director of a small company, who has worked hard to build up substantial cash reserves in your business and you’re now looking for a way to further extract cash without being hit with 52% tax and you are not ready to sell up, the answer lies with a company funded pension plan.

How to extract Cash from my Company?

If you’ve got the company money to fund it, it’s possible to take €440,000 in personal cash, through an Executive Pension Plan or PRSA, you can do this once you have reached your plan’s specified retirement age and then even continue to work in the same company.

Okay, this is based on an accumulated pension pot of  €2M, but with time on your side and a reasonable level of investment return, it may be much more doable than you think!

How to accumulate a pension pot of €2 Million?

*25 years to retirement: €3,500 PM – Company Paid Pension Contribution – Start at age 40 retire at age 65.

*30 years to retirement: €2,500 PM – Company Paid Pension Contribution – Start at age 30 retire at age 60.

(*based on 5% net cumulative annual investment return, for illustration purposes only).

Remember, this is company money that would have been taxed at 52% if transferred to your pocket or 12.5% corporation tax if left in the company, but whilst in a pension plan it will enjoy tax-free growth, plus you can apply the contributions as a trading expense in your year end accounts.

Your company can also invest lump sums as available on your behalf, with the month before your company year-end usually being the optimal time.

How the personal cash extraction works!

You can take 25% of your fund in cash! The first €200,000 is tax-free and the next €300,000 is subject to tax at the standard rate (20% at January 2023). The earliest you can take this cash is from age 50 under an executive pension plan suited to limited company directors (Provided that you completely retire (share disposal etc.) to draw on benefits before your normal retirement date. If however, you draw down at your normal retirement date you can continue working as normal.

What if aiming for a retirement fund of 2M is just not an option?

If time or money is not on your side, then to fund this maximum figure, you can still aim for the maximum tax-free pension lump sum of €200,000 come retirement, with 2 possible routes to achieving this.

(A) The Final Salary Route – Executive Pension Plan
If you will have at least 20 years of salaried company service at retirement, you can still maximize your tax-efficient cash extraction by increasing your salary over your last 3 years to retirement and opting for a tax-free lump sum of 1.5 times your final salary. For example, if your final business reserves allow you to increase your final salary to say €133,333 PA over your last 3 years before drawing down your Executive Pension Plan, you could extract a lump sum of: €200,000 tax-free, with the balance if any could be used to purchase a pension annuity or invest in an ARF.

How to accumulate a pension fund value of €200,000 at retirement?

*15 years to retirement: €750 PM – Company Paid Pension Contribution
*10 years to retirement: €1,300 PM – Company Paid Pension Contribution

(B) The 25% Tax-Free Lump Sum Route – Executive Pension or PRSA

Achieving an accumulated pension fund value of €800,000 come retirement would also allow you to take €200,000 tax-free, with the balance if any available to reinvest and draw an income using an approved retirement fund or ARF, or used to buy an annuity.

How to accumulate a pension fund value of €800,000 at retirement?

*15 years to retirement: €3,100 PM – Company Paid Pension Contribution.
*10 years to retirement: €5,275 PM – Company Paid Pension Contribution

Remember, this is company money that would have been taxed at 52% if transferred to your pocket or 12.5% corporation tax if left in the company, but whilst in a pension plan it will enjoy tax-free growth!

Pension Funding Notes:

  • There is no limit on your maximum final salary.
  • If seeking to go down the 1.5 times final salary route, but leaving it late to accumulate a fund, you can support it further through personal pension contributions to the same executive pension plan and claim 40% tax-relief on these payments.
  • The maximum level of personal contribution to an executive pension plan is 30% of net relevant earnings over age 50 and 40% over age 60.
  • All illustrations are based on a 5% net cumulative annual investment return.

What happens to any balance of my pension fund?

The balance of your fund must be used to purchase an annuity, which is a regular pension income for life or it can be transferred to an Approved Retirement Fund (ARF). An ARF involves reinvesting the money and taking withdrawals over time.
